Diversification: what it means and how to check the mix of a portfolio

Diversification is the idea that a portfolio holds things that do not all move the same way, so that no single event does most of the damage. Having many positions is not the same as being diversified. This guide gives three questions that show where a portfolio is concentrated.

The idea

If two assets always rise and fall together, holding both adds little protection over holding one. What matters is how differently the holdings react to the same news, not how many of them there are.

Three questions

  • Classes: what share of the portfolio is in stocks, bonds, cash, gold and other assets? A portfolio that is almost entirely one class moves with that class.

  • Regions: within stocks, how much depends on a single country or currency?

  • Sectors: how much of the stock part sits in one industry? Ten technology companies are ten bets on one sector.

A trap: funds that overlap

Keep in mind

Two funds can own largely the same companies. A portfolio of several index funds may have a much narrower real exposure than the number of funds suggests, because the big companies appear in many of them. Looking through funds to what they contain is the only way to see it.

What diversification does not do

Keep in mind
  • It does not remove loss: in a broad market fall most stocks fall together.
  • It does not guarantee a result, and it can reduce the gain of the best-performing part.
  • It does not replace the question of how much risk a person can bear.

Checking it with data

A list of holdings with their classes, regions and sectors makes the three questions answerable in a minute. Comparing the result with a model split for a chosen risk level shows where the real mix differs from the reference, without saying what to do about it.
